The UK real estate funds are entering a window period for regulatory reform

Industry risk polarization.

The UK FCA recently completed a large-scale risk assessment of alternative investment funds, covering over 11,000 products targeting domestic investors, including hedge funds, private equity, real estate funds and other categories. The data shows that the overall operation of UK alternative funds is stable, and there is no comprehensive liquidity shortage crisis. Industry risks are highly concentrated in a few niche sectors, among which the risks of real estate funds are the most typical.
Real estate funds have inherent structural flaws. The speed at which investors withdraw funds is much faster than the realization speed of underlying real estate assets. This time difference may trigger market fluctuations at any time. From specific data, 10% of real estate funds allow investors to redeem all net assets within 30 days, but the proportion of assets that can be quickly realized by the funds during the same period is only 7%. The mismatch between redemption commitments and actual realization capabilities has formed a liquidity gap.

The industry's pain points have persisted for a long time.

The liquidity risk of real estate funds is not a new problem that emerged only in this investigation. It has occurred frequently in previous market fluctuations. As early as the stage of the Brexit referendum in 2016, market panic intensified, and a large number of investors withdrew their funds in a concentrated manner. The underlying properties are non-standard heavy assets with long transaction cycles and high difficulty in liquidation. The funds can not quickly sell the assets to repay the funds and can only choose to suspend the withdrawal operation. Similar situations of suspending withdrawals occurred again during the subsequent impact of the pandemic on the market.
After multiple risk events, the regulatory authorities have always maintained their attention on this sector. The latest data this time further confirmed the structural defects in the industry and also pushed the regulatory authorities to launch a new round of rule revisions to fill the existing regulatory loopholes. The FCA admitted that currently, the information disclosure and risk reporting rules in the fund industry have shortcomings and can not accurately capture hidden risks such as liquidity mismatch and excessive leverage.

The private credit sector has experienced rapid expansion, with hedge funds having excessively high leverage ratios.

The private credit sector has experienced rapid expansion, with hedge funds having excessively high leverage ratios.
In recent years, the private credit industry has witnessed explosive growth. Its asset size has doubled since 2021, and by 2025, it has reached 335 billion pounds ($452.15 billion). Although the growth rate is rapid, the overall proportion of private credit in the entire alternative fund market is still not high, and it belongs to a niche high-growth sector. The resource concentration degree of this industry is very high, the concentration of the vast majority of assets is concentrated in several leading management institutions.
The biggest risk in this sector is the leverage risk. The data shows that the share of high leverage assets in the industry has been declining since it peaked around 2020. However, there are still several funds that have kept high leverage operations for a long time in the market and the risks have not been completely eliminated. In contrast, private equity and private credit have overall manageable risks and will not trigger industry-wide risks, which contrasts with the concentrated risks of real estate funds.
In this risk assessment, the leverage levels of hedge funds were the most prominent. The overall leverage burden of hedge funds far exceeded that of other types of funds. However, the FCA stated that the high leverage of hedge funds is completely different from that of credit funds. The high leverage of hedge funds mainly comes from the widespread use of derivative transactions, rather than the traditional direct lending model. This type of leverage is more used to hedge risks and has the characteristic of quick adjustment, with relatively weaker risk transmission.

Non-bank financial risks become the focus.

Global regulatory authorities are concentrating on the latent risks in the non-bank financial system. The liquidity mismatch in the fund industry is the core target for rectification. The maturity mismatch issue of open-ended funds is an important source of risk when the market is under pressure. Once there is a concentrated redemption wave, the asset selling pressure will rapidly amplify market fluctuations and intensify systemic risks.
Reforms in the fund industry are being promoted worldwide, with the core goal being to reduce market vulnerability in extreme situations. The new regulations of the UK FCA have been implemented, which is in line with global regulatory standards and aims to improve the risk control system for local alternative funds. This rectification will not cover the entire industry but will precisely target high-risk sub-sectors. For ordinary investors, the flexible redemption feature of real estate funds may weaken in the future, but the product safety will largely improve.
